The Five Underwriting Assumptions That Make or Break a Value-Add Deal

How does a private real estate investor decide whether a property is worth the risk — whether it will generate a profit and appreciate, or quietly disappoint? The answer is underwriting: the disciplined process of modeling a property to determine its viability and potential return.

Done well, underwriting is neither quick nor simple. A complete model traces the consequences of hundreds of variables, from the purchase price relative to comparable properties down to the cost of replacing an HVAC system or repainting a corridor. Every one of those inputs plays some role in the eventual return. But they are not created equal. A handful of assumptions carry outsized weight, and a single error in one of them can undermine an otherwise sound investment.

At Heritage Hill, we run every prospective investment through a consistent underwriting framework, which keeps our analysis uniform across deals and improves our odds of meeting or exceeding expectations. Among the many variables we examine, five deserve special attention in value-add investing.

1. Rent Growth Forecast

Projected rent growth may be the most consequential single assumption an investor makes, because it compounds across the entire hold period. A small overestimate in year one is amplified year after year, so that a seemingly modest forecasting error can distort the outcome dramatically. For this reason, rent growth should be grounded in credible third-party market data rather than optimism.

A related and frequently underappreciated concept is seasonality. In multifamily, where most leases run twelve months, demand for new leases tends to concentrate in a predictable window between spring and fall, driven by life events — graduations, job changes, family formation, and even weather. This predictability is an advantage: it lets operators push rents when demand peaks. But it also imposes a discipline on the lease expiration schedule. An investor does not want a cluster of expirations landing in the slow season, when re-leasing is hardest. At the same time, assuming that all expirations conveniently fall in peak season overstates future cash flow. A realistic model reflects the actual expiration calendar, not the ideal one.

2. Vacancy

Vacancy has two distinct dimensions, and both must be modeled. Physical vacancy is the straightforward one: the number of units or square feet sitting empty at a given moment. The best way to forecast it is by triangulating submarket-level vacancy, the vacancy of comparable assets, and the property's own history. It is also essential to account for the local supply pipeline — new competing units coming online can suppress both occupancy and achievable rents. Smaller properties deserve extra caution here, because each vacant unit represents a larger share of total income.

Economic vacancy goes deeper. Beyond empty units, it captures loss-to-lease (units leased below market or otherwise down), model and employee units, leasing concessions, and bad debt. This matters acutely in value-add strategies, where a property is typically repositioned over a period of a few years. During renovations, some units will be intentionally taken offline, and concessions may be needed to attract tenants amid the disruption. Underwriting must honestly account for that drag on cash flow. Understating it is dangerous: a cash-flow shortfall during the renovation period can force an additional equity infusion, which dilutes investor returns.

3. Resetting Property Taxes

Property taxes are one of the most commonly mis-modeled expenses in a value-add deal. In most jurisdictions, a property's assessed value — and therefore its tax bill — is reset based on the new purchase price, often one to three years after the sale closes. Because taxes can represent a large share of total operating expenses, frequently somewhere in the range of 15% to 45%, getting this wrong has serious consequences.

The impact runs in two directions. A tax reset that is underestimated inflates projected net operating income (NOI) throughout the hold. And because value at sale is a function of NOI, the error also distorts the exit price. Consider a simple illustration: if a reassessment raises annual taxes by \$100,000, that is a direct \$100,000 reduction in NOI. At a 5% exit cap rate, that lost NOI translates into roughly \$2,000,000 less in sale value. An assumption that is easy to overlook at acquisition can therefore swing the outcome by millions, which is why the tax reset must be modeled carefully before a purchase price is finalized.

4. Exit Cap Rate

The capitalization rate — "cap rate" — is the ratio of a property's net operating income to its value, and the exit cap rate is the rate used to estimate the property's gross value at sale. It is a critical variable in any deal, and especially in value-add, where capital is reinvested early in the hold to improve the asset. Because those improvements temporarily suppress up-front cash flow, a larger share of the total return is backloaded into the exit — which makes the exit assumption all the more important to get right.

The prudent approach is conservative. Rather than assuming the market will be just as favorable at sale as at purchase, we build in a cushion by expanding the cap rate over the hold. To set the exit cap, we start from where comparable properties are trading today and then increase that rate across the hold period. For example, if similar assets currently trade at a 5.0% cap rate, we might underwrite an exit closer to 5.5% at the end of a five-year hold. This "cap rate expansion" protects the model against the possibility of a less generous market — for instance, a higher interest rate environment — at the time of sale. If conditions turn out better than assumed, that is upside; if they turn out worse, the deal was built to withstand it.

5. Debt Assumptions

Financing choices shape both risk and flexibility. Value-add strategies often favor floating-rate debt for several reasons. It usually allows the loan to be repaid without penalty when the owner is ready to sell, whereas fixed-rate loans can carry costly defeasance or prepayment penalties. Floating-rate structures also frequently include a facility for future funding to help pay for planned capital improvements, typically from the same lender. And historically, floating-rate debt has often been cheaper than fixed, in part because markets tend to price in more aggressive rate hikes than actually materialize.

There is an important caveat. The rate a floating-rate borrower pays is tied to a benchmark forward curve plus a spread, and that curve moves. A responsible model updates its rate projections regularly to reflect current expectations, and — critically — computes debt service on a monthly basis. Modeling payments too coarsely tends to understate them, which flatters cash flow and NOI in a way that will not survive contact with reality.

The Discipline Behind the Numbers

These five variables are far from the only inputs in a real estate model, but they are among the most powerful, and a miscalculation in any one can quietly undermine a deal. The most rigorous underwriting goes a step further still: it groups these assumptions together and stresses them simultaneously to reveal what a genuine downside scenario looks like. Even if such a scenario is unlikely — because a good operator would adapt the business plan to head off trouble — understanding how far a property can be pushed and still deliver an acceptable risk-adjusted return is invaluable.

The broader lesson for investors is to understand the assumptions embedded in any manager's underwriting. Even a small error in rent growth, vacancy, taxes, the exit cap rate, or debt can have an outsized effect on returns. A disciplined process, applied consistently and benchmarked across opportunities, is what allows an investor to distinguish the deals that offer the best risk-adjusted returns from those that only look good on a spreadsheet.
